Sarat Sethi, managing partner at DCLA, expressed concern about the massive capital expenditure plans of tech companies investing in artificial intelligence, particularly those outside of Alphabet (GOOGL), (GOOG).
While acknowledging the competitive pressure to spend heavily on AI infrastructure, Sethi said he would prefer to see more discipline from these companies during an interview with CNBC.
Sethi explained why Alphabet (GOOGL), (GOOG) remains a core holding in his portfolio despite the broader concerns about tech spending.
"When I look at Alphabet (GOOGL), (GOOG)... they have so many different levers to toggle," he said.
The DCLA portfolio manager pointed to Alphabet's (GOOGL), (GOOG) diversified business lines, including YouTube, Cloud, and Gemini, as reasons the company can adjust its spending if returns on investment don't materialize.
A key theme emerging from recent earnings reports is the divergence between hardware and software spending. Sethi noted that customers are holding back on hardware purchases while continuing to invest in software and security, citing commentary from IBM (IBM) and SAP (SAP) as evidence of this trend. Salesforce (CRM) was leading the Dow (DJI) with a nearly 5% gain, while ServiceNow (NOW) rose 9% after meeting expectations and showing strong execution.
Microsoft (MSFT) faces particular scrutiny in this environment, according to Sethi. The software giant is already down double digits since the beginning of the year and carries a heavy research and development focus.
"They're one of the few that have to show the return on investment faster than the others,” he said.
Beyond tech, Sethi highlighted a rotation back toward high-quality, cash-flow-generating companies in the healthcare sector (XLV).
He pointed to holdings like Stryker (SYK), Thermo Fisher (TMO), and Johnson & Johnson (JNJ) as examples of companies with strong balance sheets and real earnings growth.
The healthcare sector (XLV) has shrunk to its smallest weighting in the S&P 500 (SP500) ever, presenting an opportunity for investors seeking stability and quality over momentum.
