The post-COVID return of inflation has ushered in a fundamentally different economic regime—one defined by shorter cycles, more reactive monetary policy and more frequent leadership changes in equity markets (SPY) (DIA) (QQQ), according to Morgan Stanley strategist Mike Wilson.
The era of extended 8-to-10-year economic expansions—the hallmark of the roughly 40-year disinflationary boom between 1982 and 2020—is effectively over, Wilson wrote in a Monday note to clients. The current environment more closely resembles the post-World War II period, characterized by higher nominal GDP growth and persistent inflation well above the 2% target, which translates into heightened economic volatility and a Fed forced to react as inflation ebbs and flows.
The investment implications are already materializing in factor performance. Wilson's call to rotate from lower-quality cyclicals into large-cap quality stocks is now bearing fruit: over the past two months, high free cash flow stocks have surged 16%, while high gross margin and high sales growth stability factors have each gained 9%, and low capex-to-sales names have risen 8%. Thematic leadership is shifting toward services-oriented, fee-based, and asset-light sectors—groups also posting some of the strongest earnings revisions in the market. Financial services and insurance stand out within Morgan Stanley's financials (XLF) overweight.
The massive momentum unwind in June and July—during which many tech stocks plummeted more than 30%—helps explain why new leadership is unlikely to resemble the old. Morgan Stanley's historical analog comparing semiconductors to silver (SLV) stocks continues to track closely, suggesting chipmakers (SMH) are unlikely to resume price-momentum leadership as the recovery moves from early cycle to mid cycle. This fits the firm's preference for AI adopters over pure enablers.
Meanwhile, corporate fundamentals remain solid, with median Russell 3000 (IWV) EPS growth at 14% year-over-year, but oil (USO) (BNO) remains the dominant near-term threat. Rising crude has historically been a far more reliable equity headwind than falling oil has been a tailwind—the constructive view requires crude only to stop rising.
As Wilson noted: "The oil vs. equity beta over the last two months is twice as material in a Brent up-tape vs. a Brent down-tape. As a result, energy stocks should provide a good hedge for equity portfolios until this risk is exhausted."
